There have been a lot of updates, so keep scrolling.
You guys are gonna love me for this one ...
1. Place the shadow tile I post here in a Wall directory (it is a tile 200x200 with a very low opacity of 10%).
2. Use the shadow to draw the streambed.
3. Draw a floor arond it.
4. Move the shadow out of the way, so the empty spot can be filled with water/lava/mud/slime/etc. Make sure the empty place is closed off ...
5. place the shadow back in its place (use CTRL-arrow buttons for those last pixel movements).
6. Activate Raised Walls ... et voila ...
The result:
Drawbacks as I see them:
1. you cannot activate the wall shadows.
This one is not true, see below: "2. the streams cannot be wider than 5 feet."
Extra: look below for really sunken streams ...

Could you not Increase the Png size
to say 400X400, 200X400, etc

Forget the second drawback. I drove home and reconsidered it.
When you use the 200x200 tile, you can draw a wall in any shape you like.
When you use a larger tile, say 800x600 and you place it with the stamp-tool the wall still tries to paste 200x200 pixel tiles. So that does not work.
JohnPaulStoddar(d): No you can't do that when drawing a wall with the Pencil, Stamp or the Marque. The wall pattern is standard 200x200, so the larger than 200x200 pieces are put over the previous placed tile. That way the transparency becomes less and the begin and end parts are different from the rest. Just try it ...
Example of a blood pool:
This is either a blood "blob" on the floor, or a blood pool in the floor ... Your choice

It also works on natural streams, but not as well (in my opinion).

Could just be my eyes, but I can't help but see this as raised up rather
than sunk in. It would look better if the whole of the grass area had
somehow been raised. I like the concept, in that it will allow floor pngs to
look raised up, but I just can't see it as lower than the grass area
surrounding it.

I had the same problem.
But what if you draw the shadow on the grass instead of the water ... That might work.
Will try that next.

Well Gramlin (and others), this should look better. I could also raise the small patch of sand, but I wanted to show this quickly ...

Man, this is getting easier and easier.
This time I filled a marque with a floor. Filled the same marque (DO NOT DESELECT) with the 10% opacity shadow tile (200x200). Cut a pond out of it (erase Wall and Floor) and filled the space with water/slime. Activate Raised Walls ...
For the island the same procedure. Draw a marque and fill it with a floor and the Wall Shadow.
